I with an investor the other day discussing the #NNN lease market as we are in the midst of several developments. A majority of people think that interest rates and cap rates have a direct correlation and can't fathom how people can be paying sub-5 % cap rate deals in this market. Well, there are several reasons that drive these values. Here are a few reasons. 1. Location 2. Credit of the Tenant/Lease 3. Rent and Increase schedule 4. Term 5. Collateral Most forget about the fifth one. If I were to say to you I am selling a 5% cap to a gas station with over 100 locations with a 50-year operating history in the Southwest United States and they are doing a lease on a signalized corner with a gas station, c-store, and car wash and the rent starts at $150k/year on a 20-year lease with 10% bumps every 5 years at a 5% cap which is a $3M valuation. Most earlier investors would wonder why would I buy that besides the security of the tenant. How I see it. There are about $2.5-$3M improvements in site and vertical construction development. Then the car wash and equipment are another $ 2.5M-5M pending the sophistication and size of the car wash. The dirt underneath is probably worth about $20/SF on 2 acres so that is $1.74M. So for $3M, I am getting collateral of $6.74M-$9.74M. If that tenant defaults during the term of the lease or vacates the property for any reason over the term of the lease you as an investor just won big time. Add in the typical acquirer of these properties are in a 1031-exchange with a lower basis than the valuation of the property and have higher unrealized cash on cash returns. Those who just look at the simple nature of interest rates and cap rates don't understand the full picture. Curious to hear the communities thoughts.
